Reflections from 20 Years of Investing (2008-2009)

By the late fall of 2008, most investors had become much more than timid; many had fallen into a wholesale panic as the market indices continued to close decidedly lower, day after day. During such times, successful investors need to muster up sufficient courage to fight off the gnawing sense of imminent doom which overwhelms their psyche. For many, the pressure simply became too great and the urge to jettison their entire stock portfolios overwhelmed any rational sense of self-assurance which argued that all market drops must eventually subside. When the biological instincts of a human being engage in direct combat with the rational mind, it is the instincts that claim victory in the vast majority of these battles.

If I could provide only one piece of timeless advice to all investors, it would contain the following edict: Never sell out your holdings during periods of investor panic or during periods of extreme market pessimism. In other words, never allow yourself to be bullied by emotion, since ultimately that is the time when real value presents itself. Alas, that is easier said than done.

Mohnish Pabrai pointed out in late 2008 that investors must work quickly when opportunity presents itself. When markets suddenly drop, an investor has a limited period of time to identify and purchase the supreme bargains that temporarily present themselves. Should an investor vacillate or decide to wait for a security to bottom, they risk losing the opportunity to purchase a stock at a price well below its intrinsic value.

In retrospect, such common sense is easily employed; however, in the midst of a dizzying decline in the market price of equities, most stock market participants are more interested in immediate capital preservation rather than purchasing stocks at a discounted price. Imagine the reception that a financial adviser would have received had he uttered Bu! ffett's famous proclamation to a client during the fall of 2008: "Be greedy when others are fearful and fearful when others are greedy." While the advice would have paid off handsomely in the long run, in the interim the adviser would have likely been seeking out new clients or more probably, he would have been pursuing an alternative profession.

The Investing Climate in the Autumn of 2008

In October of 2007, the Standard and Poor's 500 index set a record high of 1576; by Nov. 1, 2008, the index had declined to 970. The painful retreat would continue until the index would eventually bottom in March of 2009, at a price of 683. It is hard for most investors to recall the emotional anguish that resulted from the incessant drop in the value of their investment holdings and the monthly torment that the savers endured when they opened their 401K statements.

While it may have not been apparent to the average person at the time, the only way that an investor could materially damage the quality of their retirement was to sell out of their stock market holdings. Unfortunately, nervous investors were redeeming their investment holdings in record numbers. As the relentless drop in the stock market continued, more and more investors would sell out of their positions. The result was a permanent loss of capital which could have been easily avoided had the savers merely fought off their emotional responses to the precipitous market declines.

By the time of the Lehman Brothers collapse in September of 2008, the bear market in the S&P was already well underway. Since its peak in October of 2007 the market had retreated close to 30 percent. It would be approximately one month later when Buffett would issue his famous "Buy American" call. Buffett made the following observation:

"Let me be clear on one point: I can't predict the short-term movements of the stock market. I haven't the faintest idea as to whether stocks will be higher or lower a month — or a year — from no! w. What i! s likely, however, is that the market will move higher, perhaps substantially so, well before either sentiment or the economy turns up. So if you wait for the robins, spring will be over."

Although Mr. Buffett could have been accused of being slightly early in his prognostication of the future fortunes to be earned in the S&P, his statement turned out to be prophetic. Indeed, the market would turn positive approximately five months later, well before the leading economic indicators recovered and even longer before average investors would change their opinions about the efficacy of recommitting capital to the stock market.

Investors who maintained their faith in the long-term prospects of American business were rewarded with the buying opportunity of a lifetime. Many high-quality businesses sunk to cyclically adjusted price to earnings ratios which had not been seen for several generations and a number of small companies began trading at sizable discounts to their net current assets. Not since the great depression had investors been accorded such a plethora of bargains, with the only caveat being that investors needed to purchase shares in businesses which would be able to survive the financial crisis.

By early 2009, the investing climate had become tantamount to a period almost 80 years prior when Benjamin Graham had pondered whether American businesses were worth more dead than they were alive. A few years later as the market recovered, it was almost impossible to fathom how investor sentiment could have ever turned almost universally negative.

It is my opinion that the irrational nature of the extreme pessimism was greatly enhanced by the timing of the election of Barack Obama.

At no point in my lifetime had I witnessed such vitriol and divisiveness on stock message boards. Discussions about the merits of individual companies had rapidly degenerated into sheer political wrangling, and the combatants had become blisteringly hostile towards one another. It appeared to m! e that th! e line which separates politics and investing sensibility had been hopelessly breached by an exorbitant amount of individuals.

Even normally sensible individuals were drawn into the extensive hyperbole about the impending demise of America and its effect upon their individual stock portfolios. It seemed that this misguided political exaggeration coupled with the daily drops in the stock indexes had formed a particularly toxic brew in regard to investor sentiment. It also unveiled an ugly side of human nature that I hope I never witness again.

In the end, the aforementioned toxic brew of investor sentiment provided value investors with a smorgasbord of equities from which to choose. Even athletically challenged individuals are capable of making "lay ups," and investors who were not dismantled by fear found themselves standing directly under the basket with a ball in their hands. What really mattered at that time was the courage to invest capital into the stock market rather than the ability to select an undervalued equity.

Devising an Investing Strategy to Emerge from Bear Market

During periods of irrational market pessimism, successful investing is largely a function of only two factors: First, the investor must stay highly invested in the market (easier said than done) and secondly, the investor must forgo the use of leverage. I added a third caveat to the aforementioned factors: I did not invest in any companies that held high debt to equity ratios. Heavy debt loads can put businesses in extreme peril during extended periods of economic slowdowns, particularly if the business is cyclical in nature.

Contrary to classic value theory, it is my belief that investors should sometimes tailor their investment strategy to the current economic situation. In late 2008, the credit crisis set off a wave of deflationary pressures throughout the world economy, thus creating buying opportunities in a vast array of different businesses. However, to me, the most enticing investments! which he! ld the greatest margins of safety lay in the tiny economically sensitive stocks which were suddenly trading at large discounts to their net current assets.

During periods of excessive deflation, the value of a company's current assets holds a greater significance than the value of its fixed assets. Exactly the opposite is true during periods of excessive inflation. The reason lies in the reality that descending interest rates increase the value of assets which are easily converted to cash. During deflationary times, "cash is king," but receivables and inventory are the next best thing so long as they are realistically convertible into cash.

On the other hand, companies which hold large amounts of their assets in plants and equipment tend to suffer mightily during deflationary times since their expense ratios are highly leveraged to the output of their sales. During such times opportunistic companies with sufficient liquidity are sometimes able to purchase the fixed assets of struggling companies at prices well below their intrinsic value. Cash and current assets not only provide liquidity and security, they also provide opportunity.

I added one more piece to my investment puzzle; I endeavored to identify companies that were increasing their cash flow from operations without regard to the gains or losses of their accrual earnings. In fact, I preferred companies that were showing losses on their income statements since such companies were being offered at the greatest discounts to their underlying value.

Hardinge (HDNG) the Perfect Fit to the Investment Puzzle

Several years earlier I had started following the machine tool sector and I became quite familiar with Hardinge. Although I never invested in the stock (I had opted for Hurco), I had noted that Jeffrey Gendell had been purchasing shares the company. Hurco (HURC) had much higher margins and it was my belief that the superior quality of their computerized machine tools and their accompanying software were reflected! in their! earnings. Hurco also held a vastly superior balance sheet at the time I made my investment.

As it turned out, Hardinge made an extremely opportunistic secondary stock offering in the spring of 2007. The company had raised around $50 million in cash by selling shares of its stock in the mid-twenty dollar range; a price that significantly exceeded my calculated intrinsic value of the company. Many shareholders openly display contempt when a company dilutes its shares by issuing private placements or secondary offerings; however, if the share price of the company is substantially overvalued, the strategy can create long-term value while strengthening the balance sheet of the business.

Bear in mind that I would never invest in a company based merely upon the fact that it issued shares at inflated prices, but if the company falls sufficiently in price then a buying opportunity might emerge. The strategy of broken IPOs and secondary offerings should exist in every investor's play book. In the case of HDNG, that strategy would eventually emerge in spades.

By the middle of 2009, HDNG had dropped to a price of under $4 per share. I had started buying the company when its share price had approached $4 and when the stock dropped lower, I bought thousands of additional shares. In a matter of weeks, HDNG became my largest position and with each earnings report, the fortunes of the company appeared slightly better.

At $4 per share HDNG was trading at about one-quarter of its tangible equity and well under one-half of its net current assets. Its market cap had fallen to a price which was less than the amount of cash that the 2007 secondary offering had injected into the balance sheet of the company. Luckily for me, the price would continue to fall and I would be able make HDNG one of the largest investments that I had ever made in a single holding.

I considered my investment in HDNG to contain almost no risk due to its obscenely low valuation metrics, its emerging cash flow from oper! ations an! d the strength of its balance sheet. In early 2010, an unsuccessful bid to acquire the company was made by Romi for $8 a share. The bid was subsequently raised to $10 per share, but the management of HDNG was successful in fighting off the hostile takeover attempt.

Orbotech (ORBK) and Rudolph Technologies (RTEC) Sizable Net-Nets in the AOI Sector

As noted previously, I rode the elevator up and then back down on Camtek (CAMT), a tiny Israeli automated optical inspection (AOI) company. By late 2008 the company had fallen to below $1 per share. Both of Camtek's larger rivals, RTEC and ORBK, had dropped to absurdly low levels by November 2008. I used the opportunity to switch out of CAMT and some of my other losing propositions in favor of these superior companies. In the process, I created a large amount of tax loss carry-forwards which would allow me to minimize my future taxation when I decided to sell these cyclical entities.

RTEC was now available for sale at a price of less than $2.5 per share, a level which valued the company at slightly over 50% of its net current assets. Equally important was the fact that RTEC was clearing its inventories and collecting its receivables, in addition to holding nothing in way of long-term debt. In 2008, the company would generate over $12 million in free cash flow while holding a market cap of around $75 million. In the previous two years, the company had generated a combined free cash flow in excess of $35 million. In other words, the liquidity and the future solvency of the company did not appear to be an issue. The valuations for ORBK were equally appealing.

Another huge benefit which was imbedded in the value of RTEC was the tens of millions of net operating losses (NOL) that the company had accrued as a result of the massive accrual losses it would sustain during the credit crisis. These benefits were not reflected on the balance sheet but they would translate into tens of millions of dollars in income tax savings when the company eve! ntually r! eturned to profitability.

Trian Fund Management LP�� Nelson Peltz, the activist investor who owns stakes in PepsiCo Inc. (PEP) and Mondelez International Inc. (MDLZ), said yesterday the soft-drink maker should acquire Mondelez for as much as $67.8 billion.

PepsiCo, the world�� largest snack food maker and second-biggest soda producer, should buy Mondelez for $35 to $38 a share in an all-stock deal, Peltz said. Mondelez, the Deerfield, Illinois-based maker of crackers and sweet snacks, closed at $29.87 on July 16 in New York before Peltz�� comments, giving the company a market value of about $53.3 billion.

��epsi is at a crossroads at this time,��with a cash business in beverages and a growth business in snacks, Peltz, Trian�� chief executive officer, said yesterday at the CNBC Institutional Investor Delivering Alpha Conference in New York. PepsiCo Chief Executive Officer Indra Nooyi ��nherited a structure that we don�� think works anymore,��he said in an interview with Andrew Ross Sorkin.

    Foreign currency translation isn't the only concern. Competition among snack-food companies is increasing by leaps and bounds outside the United States ��so much so that activist investor Nelson Peltz, the head of Trian Fund Management, suggested that PepsiCo (NYSE: PEP  ) purchase Mondelez and spin off its beverage operations. The idea would make a lot of sense given the increased levels of competition between the two companies, but PepsiCo doesn't appear keen on the idea.�

    LOS ANGELES (MarketWatch) -- Australian stocks rose modestly in early Tuesday trade, with the market reacting to a mixed batch of earnings. The S&P/ASX 200 (AU:XJO) added 0.2% to 5,391.80, with BHP Billiton Ltd. (AU:BHP) (BHP) rising 1.7% after its July-December profit almost doubled from a year earlier, beating forecasts. Shares of CSX (CSX) were slipping Thursday afternoon, after an analyst downgrade citing lack of catalysts for the railroad giant.

Barclays��Brandon Oglenski and Keith Mori cut their rating on the stock from Overweight to Equal Weight and lowered their target price by $2 to $30. They write that while CSX is still the cheapest in the sector, they see marginal upside for the stock given a limited growth outlook in 2015. They also note that a difficult start to 2014 implies further headwinds, as CSX�� cost and margin performance has lagged peers in recent periods, and ��fficiency gains could be masked in the near-term as the network regains fluidity.��/p>

Their downgrade also relates to dynamics in the coal industry:

CSX shareholders have sustained a volatile ride in the past two years, dominated by the loss of nearly $800mm in coal revenue. Dynamics have improved in the near term for domestic coal consumption, but pending environmental regulations and soft export markets make for a difficult long-term outlook. Based on our analysis of future headwinds, we estimate coal revenues could decline a further $380 to $500mm in the coming years. We are encouraged at CSX�� pace of expansion beyond coal markets, which has totaled nearly $1bn in additional revenue or 12% of growth in two years. However, growth has been insufficient to create favorable earnings outcomes given coal�� relatively high profitability. Beyond the near term, coal headwinds signal another slow growth year in 2015, driving our downgrade to Equal Weight.

The Company has a portfolio of print, online and digital advertising products and services. Circulation

Circulation revenues accounted for approximately 30.3 % of total revenues in 2011 and represent subscription and single copy sales revenue related primarily to the Companys core newspapers. Printing and Distribution

Printing and distribution revenues comprised approximately 8.5 % of the Companys revenue in 2011 and consists primarily of commercial printing, distribution and direct mail service. The Company provides commercial printing services, primarily for national newspapers, such as The Wall Street Journal, The New York Times and USA Today and other local newspapers. Newsprint used in the production of large national newspapers is generally provided by the customer. During that move, shares of RIC have been making mostly higher lows and higher highs, which is bullish technical price action. That move has now pushed shares of RIC within range of triggering a near-term breakout trade. That trade will hit if RIC manages to take out some near-term overhead resistance at $1.71 to $1.80 with high volume.

    Traders should now look for long-biased trades in RIC as long as it's trending above its 50-day at $1.59 or above more near-term support levels at $1.50 to $1.44 and then once it sustains a move or close above those breakout levels with volume that hits near or above 101,786 shares. If that breakout triggers soon, then RIC will set up to re-test or possibly take out its next major overhead resistance levels at $2.10 to $2.20. Any high-volume move above those levels will then give RIC a chance to tag its 200-day moving average at $2.48.

Arcos Dorados Holdings Inc., incorporated on December 9, 2010, is a McDonald�� franchisee. As of December 31, 2010, the Company operated or franchised 1,755 McDonald��-branded restaurants, which represented 6.7% of McDonald�� total franchised restaurants globally. It operates McDonald��-branded restaurants under two different operating formats, Company-operated restaurants and franchised restaurants. The Company operates its McDonald��-branded restaurants under two basic structures: Company-operated restaurants operated by the Company and franchised restaurants operated by franchisees. Under both operating alternatives the real estate location may ! either be owned or leased by the Company. It owns, fully manages and operates the Company-operated restaurants and retains any operating profits generated by such restaurants, after paying operating expenses and the franchise and other fees owed to McDonald�� under the Master Franchise Agreements (MFAs). In Company-operated restaurants, it assumes the capital expenditures for the building and equipment of the restaurant and, if it owns the real estate location, for the land as well. It is required by the MFAs to own the real estate or to secure long-term leases for franchised restaurant sites. It subsequently leases or subleases the property to franchisees.

In exchange for the lease and services, franchisees pay a monthly rent to the Company, based on the greater of a fixed rent or a certain percentage of gross sales. In addition to this monthly rent, it collects the monthly continuing franchise fee, which generally is 5% of the United States dollar equivalent of the restaurant�� gross sales, and pays these fees to McDonald�� pursuant to the MFAs. However, if a franchisee fails to pay its monthly continuing franchise fee, it remains liable for payment in full of these fees to McDonald��. As of December 31, 2010, it was engaged in several joint ventures, which collectively owned 24 restaurants, in Argentina, Chile and Colombia.

Restaurant Categories

The Company classifies its restaurants into one of four categories: freestanding, food court, in-store and mall stores. Freestanding restaurants are the type of restaurant, which have ample indoor seating and include a drive-through area. Food court restaurants are located in malls and consist of a front counter and kitchen and do not have their own seating area. In-store restaurants are part ! of a larg! er building and resemble freestanding restaurants, except for the lack of a drive-through area. Mall stores are located in malls like food court restaurants, but have their own seating areas. As of December 31, 2010, 808 (or 46.2%) of its restaurants were freestanding, 359 (or 20.5%) were food court, 265 (or 15.1%) were in-stores and 319 (or 18.2%) were mall stores. In addition, it has four non-traditional stores, such as food carts.

Reimaging

As of December 31, 2010, the Company had completed the reimaging of 308 of 1,569 restaurants. Many of the reimaging projects include the addition of McCafe locations to the restaurant. It has developed system-wide guidelines for the interior and exterior design of reimaged restaurants.

McCafe Locations and Dessert Centers

McCafe locations are stylish, separate areas within restaurants where customers can purchase a range of customizable beverages, including lattes, cappuccinos, mochas, hot and iced premium coffees and hot chocolate. As of December 31, 2010, there were 267 McCafe locations in the Territories, of which 12% were operated by franchisees. Argentina, with 71 locations, has McCafe locations, followed by Brazil, with 67 locations. In addition to McCafe locations, it has Dessert Centers. Dessert Centers operate from existing restaurants, but depend on them for supplies and operational support. As of December 31, 2010, there were 1,306 Dessert Centers in the Territories.

Product Offerings

The Company�� menus feature three tiers of products: affordable entry-level options, such as its Big Pleasures, Small Prices or Combo del Dia (Daily Extra Value Meal) offerings, core menu options, such as the Big Mac, Happy Meal and Quarter Pounder, and premium options, such as Big Tasty or Angus premium hamburgers and chicken sandwiches and low-calorie or low-sodium products, which are marketed through common platforms rather than as individual items. This move has now taken shares of ARCO out of its downtrend and the stock closed strong near the highs of the day. Shares of ARCO are now moving within range of triggering a near-term breakout trade. That trade will hit if ARCO manages to take out its intraday high of $13.42 and then once it clears more resistance at $14.35 with high volume.

    Traders should now look for long-biased trades in ARCO as long as it's trending above its 200-day at $12.86 or its 50-day at $12.31 and then once it sustains a move or close above those breakout levels with volume that hits near or above 856,761 shares. If that breakout triggers soon, then ARCO will set up to re-test or possibly take out its next major overhead resistance levels at $15.52 to its 52-week high at $16. Any high-volume move above those levels will then give ARCO a chance to tag $18 to $19.

As of May 27, 2012, the Company operated through subsidiaries 1,994 restaurants in the United States and Canada. In the United States, it operated 1,961 restaurants in all 50 states, including 677 Red Lobster, 786 Olive Garden, 386 LongHorn Steakhouse, 46 The Capital Grille, 30 Bahama Breeze, 23 Seasons 52, eight Eddie V's Prime Seafood and three Wildfish Seafood Grille restaurants, and two test synergy restaurants, which house both a Red Lobster and Olive Garden restaurant in the same building. In Canada, the Company operated 33 restaurants, including 27 Red Lobster and six Olive Garden restaurants. Through subsidiaries, it owns and operates all of its restaurants in the United States and Canada, except for three restaurants located in Central Florida that is owned by joint ventures it manages. On November 14, 2011, it acquired eight Eddie V's Prime Seafood restaurants and three Wildfish Seafood Grille restaurants.

As of May 27, 2012, the Company had 28 restaurants outside the United States and Canada operated by independent third parties pursuant to area development and franchise agreements, including five LongHorn Steakhouse restaurants in Puerto Rico, 22 Red Lobster restaurants in Japan, and one Red Lobster restaurant in Dubai. During fiscal year ended May 27, 2012, it opened 89 net new restaurants in the United States and Canada.

Red Lobster

Red Lobster is a full-service dining seafood specialty restaurant operator in the United States. It offers a menu featuring fresh fish, shrimp, crab, lobster, scallops and other seafood. The menu includes a variety of specialty seafood and non-seafood entrees, appetizers and desserts. Red Lobster maintains different lunch and dinner menus and different menus across its trade areas.

Olive Garden

Olive Garden is a full service dining Italian restaurant operator in the United Stat! es. Olive Garden�� menu includes a range of authentic Italian foods featuring fresh ingredients and a wine list that includes a selection of wines imported from Italy. The menu includes flatbreads and other appetizers, soups, salad and garlic bread sticks, baked pastas, sauted specialties with chicken, seafood and fresh vegetables, grilled meats, and a variety of desserts. Olive Garden also uses coffee imported from Italy for its espresso and cappuccino.

LongHorn Steakhouse

LongHorn Steakhouse restaurants are full-service establishments serving both lunch and dinner. With locations in 35 states, primarily in the Eastern half of the United States, LongHorn Steakhouse restaurants feature a range of menu items, including signature fresh steaks, as well as salmon, shrimp, chicken, ribs, pork chops, burgers and prime rib.

The Capital Grille

The Capital Grille has locations in metropolitan cities in the United States. The Capital Grille offers seafood flown in daily and culinary specials created by its chefs. The restaurants feature a wine list offering over 350 selections, personalized service, and private dining rooms.

Bahama Breeze

Bahama Breeze restaurants bring guests the feeling of a Caribbean escape, offering the food, drinks and atmosphere found in the islands. The menu features Caribbean-inspired seafood, chicken and steaks, as well as signature specialty drinks. During fiscal 2012, it opened four Bahama Breeze restaurant.

Seasons 52

Seasons 52 is a grill and wine bar with seasonally inspired menus offering ingredients to meals that are lower in calories than comparable restaurant meals. It offers a wine list of more than 90 wines with approximately 60 available by the glass. As of May 27, 2012, there were 23 Seasons 52 restaurants in the United States.

Synergy restaurant

Synergy restaurant houses both a Red Lobster and Olive Garden restaurant in the same building, but ! with sepa! rate front doors, dining rooms and brand-specific menus. It opened a second synergy test location during fiscal 2012.
